Executive Summary

Key events in market

Equity markets kicked off Q4 on a high note helped by rising hopes that central banks may scale down the aggressiveness of their monetary policy action. Despite mixed economic data and earnings combined with the turmoil in the UK due to rapid leadership and policy changes risk assets rallied. The new Politburo Standing Committee appointed has a higher share of President Xi’s protégés, pointing to a higher concentration of power with potentially better execution of policy reform. Markets expect that the zero-Covid policy will soon start to be gradually relaxed given political certainty for Xi and public support for reopening.

Key performance & positioning updates

In October, the Fund outperformed its benchmark (Refinitiv Convertible Global Focus) by +54ps. Since inception (Dec 6, 2019), the Fund has outperformed the benchmark by +522ps.

Market Update

Following a volatile Q3 and the worst monthly drop since March 2020 in September, equity markets kicked off Q4 on a high note and the month finished strong overall despite some hiccups along the way. The Bulls fueled speculation that central banks may need to pivot in response to signs of heightened financial stress from the global tightening cycle combined with depressed positioning or sentiment indicators and oversold conditions. The Bears for their part insisted that central banks will continue their raise-and-hold/higher-for-longer messaging with some strategists increasingly flagged earnings as the next issue. Thus far earnings have been better than feared however that could be explained by outsized estimate cuts which may have helped lower the bar for Q3 earnings season. Though earnings are in full swing, all eyes remain on the FOMC (Federal Open Markets Committee) meeting first week of November as investors cling to hopes of a potentially more dovish Fed. China’s official PMI survey for October showed a -0.9 decline for the headline manufacturing index to a 3 month low of 49.2, below consensus of 49.8, while the headline non-manufacturing index was down a further 1.9 points to a 5-month low of 48.7, also below consensus of 50.1. Chinese assets saw a sharp sell-off after President Xi Jinping secured an unprecedented third term in office as well as filling the Politburo with loyalists, raising policy priority concerns. Rishi Sunak became the UK’s Prime Minister, inheriting a challenging economic and political environment. Russia launched a fresh barrage of missile strikes on key infrastructure facilities in Kyiv, leaving parts of Ukraine’s capital without electricity and water. Despite all of the above, the VIX, the markets gauge of fear factor, moved from 31.6 to 25.9. After a strong show in September, primary market was subdued during the month with combination of earnings and weak economic date. The global market priced just $1.4bn last month (with the vast majority from US-based issuers), reverting from the past two months' relative strength. YTD issuance now stands at $27.5bn (-78% YoY) with $20.7bn from the US and $3.2bn from Europe. After a strong 2020 and 2021, where global convertible bond (CB) issuance saw $162bn and $147.8bn respectively; 2022 had a slow start and is now expected to remain very modest amidst strong market volatility and risk off mode. After suffering the worst monthly return in September, converts were up in October, the second-best month of returns this year, on the back of equity & HY rallies.

Fund Performance & Positioning

Note that month end came on 28th October. The Fund was up 2.8% vs. 2.26% (Benchmark - Refinitiv Convertible Global Focus index) in October. By region, US is up 196bps (+22bps vs. benchmark), Europe +84bps, Japan +9bps and AsiaX -40bps (-26bps vs. benchmark). By sector, Industrials outperformed at +75bps (+22 over bench) then Information Technology +56 and Healthcare +50. Real estate and Consumer Staples lagged the most respectively -9bps & -2bps. At security level, best absolute performers were Dexcom +34bps (+17 vs bench) on solid Q3 results and strong full year guidance. Then comes Safran +27bps, Southwest airlines +17, Marriott Vacations +17 & Enphase +16bps, on strong results as well. Other relative outperformers were Pioneer Natural Resources +15bps relative, benchmark only name Li Auto +14bps relative. We don’t have exposure to cruises which recovered by month end hence relative underperformance on Royal Caribbean -20bps vs benchmark and Norwegian Cruise -13bps vs benchmark. ZTO Express (leader in parcels shipping in China), Insmed and Wolfspeed were our largest absolute laggards -17bps, -14 & -11bps respectively. Investment activity has seen us reducing risk on GN Store, a name we like but market raised concern on its leverage post acquisition of Steelseries. We also reduced Exact Sciences. Both names haven’t recovered yet after covid caused doctor consultations to drop. We took some profit in Xometry and Neurocrine. We closed positions in Zillow and Okta which had become too defensive. We increased Halozyme, American Airlines, Enphase energy, Insulet and Akamai. By month end we sold our Twitter bonds the day before stock delisting. The Fund ends the quarter with an equity exposure of 39.3% vs. 38.7% for the benchmark and an average credit spread of 243bps vs. 254bps for the benchmark. Equity overweight is mostly Europe +1.1% vs benchmark, underweight AsiaX Japan -1.4% including ADRs. The Fund’s theta is now 1.7% meaning that everything else equal (rates, equities, and barring a credit event) the carry on bonds would pay for the option over one year.

Outlook

Markets expect that the zero-Covid policy in China will be soon gradually relaxed given political certainty for Xi following the National Congress of the Chinese Communist Party and public support for reopening. Many are expecting it to boost China’s domestic demand starting as early as Q4 22’. However, reopening is unlikely to alter the course for a weaker North Asia export. Furthermore, the “reopening” recovery will be different from previous recoveries given that property sector may continue to be a drag rather than a propellor of growth as it was in the past. Given lack of visibility on eventual reopening and tangible benefits, we remain on the sidelines for now. Convertibles have had a rough time this year suffering from the impact of weak equity markets as well as rapidly rising rate environment. Nevertheless, we believe that in the medium to long term convertibles are better suited to manage the headwinds. Convertible bonds (CB) have shorter durations than non-convertible debt which potentially helps mitigate the impact of rising interest rates on their valuations. On the negative side, the concern of rising rates on high multiple stocks (i.e., growth names in tech/biotech) which remain two of the biggest sectors in the CB space along with Consumer Discretionary has been painful for the universe as witnessed by the YTD performance. The asset class has faced outflows which in turn has put further pressure on valuations. Nevertheless, expectations for Primary issuance remains high amongst investors especially as we see bouts of optimism and rallies in the market. The latest Convertible Investor Survey conducted by BOML (Bank of Merrill Lynch) confirmed that despite the YTD drawdown, investor sentiment remains weak with high cash balances. Of all regions, confidence in Asia is at its weakest since November 2016. There is some reason for optimism as investors believe that CB’s are cheap to fair value across all geographies and a general belief that low delta CB’s offer the best value. Growth and Momentum names have seen huge devaluations. Opportunities are emerging on specific names post the valuation reset lower. We remain cautious on China and consider it too early to re-engage with opportunities there until more sustained metrics emerge.

As we have highlighted in the past, in the portfolio we have maintained a barbell approach. We have continued to rotate from out of the money names to balanced names on our conviction list and we have maintained exposure to growth as well as names in the value space. With stock market down YTD, we have recalibrated our positions out of the Bond floor/high premium names into more balanced profiles. We keep our focus on what we believe are quality companies in our universe with good management, market breadth and depth as well as liquidity. Given market conditions, geopolitical risk, inflation, rising rates, missed earnings in some of the biggest and strongest companies in the US we think that prudency is merited. Any risk of recession could put a strain in general on businesses and thus we must continue to be vigilant about credit risk and stay abreast of any changes in trends in default rates. Over the past two years convertible issuers have pre-financed their needs and generally are not in need of near term refinancing risk. We believe continued volatility in the markets is a given for 2022. The asymmetrical nature of the asset class, currently below fair value, we believe, allows diversification and capacity to absorb some of the downside.

The Fund and the offer of the Shares / Units which are the subjects of this document do not relate to a collective investment scheme which is authorised by the Monetary Authority of Singapore (“MAS”) under section 286 of the Securities and Futures Act (Cap. 289) (the "SFA") or recognised by the MAS under section 287 of the SFA, and Shares / Units of the Fund are not allowed to be offered to the retail public.

Where an offer is made to institutional investors pursuant to section 304 of the SFA, the following restrictions (under section 304A) apply to Shares / Units acquired pursuant to such an offer. Where such Shares / Units are first sold to any person other than an institutional investor, the requirements of Subdivisions (2) and (3) of Division 2 to Part XIII of the SFA will apply to the offer resulting in such sale, save where the Shares / Units acquired are of the same class as, or can be converted into Shares / Units of the same class as, the other Shares / Units:
i. which are listed for quotation on an approved exchange (as defined in the SFA); and
ii. in respect of which any offer information statement, introductory document, unitholders’ circular for a reverse take-over, document issued for the purposes of a trust scheme, or any other similar document approved by an approved exchange (as defined in the SFA), was issued in connection with an offer of those Shares / Units, or the listing for quotation of those Shares / Units.

Where an offer is made to relevant persons pursuant to section 305 of the SFA, the following restrictions (under section 305A) apply to Shares / Units acquired pursuant to such an offer. Where such Shares / Units are first sold to any person other than (i) an institutional investor; (ii) a relevant person; or (iii) on terms in accordance with section 305(2) of the SFA, the requirements of Subdivisions (2) and (3) of Division 2 to Part XIII of the SFA will apply to the offer resulting in such sale, save where the Shares / Units acquired are of the same class as other Shares / Units:
i. which are listed for quotation on an approved exchange (as defined in the SFA); and
ii. in respect of which any offer information statement, introductory document, unitholders’ circular for a reverse take-over, document issued for the purposes of a trust scheme, or any other similar document approved by an approved exchange (as defined in the SFA), was issued in connection with an offer of those Shares or Units, or the listing for quotation of those Shares / Units.

Further, where the Shares / Units are acquired pursuant to an offer made in reliance on section 305 of the SFA and the acquirer is:
a. a corporation which is not an accredited investor (as defined in the SFA), whose sole business is to hold investments and the entire share capital of which is owned by individuals each of whom is an accredited investor); or
b. a trust of which the trustee is not an accredited investor and whose sole purpose is to hold investments for the benefit of beneficiaries each of whom is an accredited investor,
then no securities of such a corporation and no rights and interests of the beneficiaries in such a trust (as the case may be) shall be transferred for a period of 6 months from the time the corporation or trust (as the case may be) acquired the Shares / Units, unless such transfers are in accordance with the conditions specifically provided in sections 305A(2) and 305A(3) of the SFA (as the case may be).
