Termination of marketing arrangements

Following a spirited rally in January, equity markets relinquished some gains in February as investors digested stronger-than-expected economic data that brought about a swift end to speculation that the Federal Reserve could finish monetary tightening ahead of schedule.
Key performance & positioning updates
The US Small-Cap Growth Fund fell 1.49% in February, slightly behind the Russell 2000 Growth Index’s 1.1% decline. February performance was driven by positive contributions from Energy and Technology, as well as our lack of exposure to Real Estate, while Industrials, Materials, Consumer Discretionary and Consumer Staples detracted from performance.
Following a spirited rally in January, equity markets relinquished some gains in February as investors digested stronger-than-expected economic data that brought about a swift end to speculation that the Federal Reserve could finish monetary tightening ahead of schedule. As a result, yields spiked during the month, with the 10-year Treasury rate rising 42 basis points, the 2-year Treasury rate hitting a 16-year high, and the yield curve widening to its deepest inversion since 1981 at -0.86. Against this backdrop, the S&P 500 fell 2.6%, the NASDAQ declined 1.1% and the Dow dropped 4.2%.
Most sectors ended the month lower, with Technology the lone sector that posted gains relative to January, as the semiconductor complex benefitted from constructive commentary from a large industry constituent. Industrials, Consumer Discretionary, Financials and Staples were lower but outperformed. The more defensive sectors of Health Care, REITs, and Utilities remained out of favor and underperformed during the month, as did Energy due to a fourth consecutive month of declines in the price of crude oil. Growth continued to outperform Value while Small-Cap and Large-Cap performed largely in-line.
Investors scoured fourth quarter earnings reports for signs of weakening in the US Consumer, and while yellow flags were raised – most notably, demand weakening in home improvement and more broad trade down activity than in prior quarters – consumer sentiment reached its highest level in a year and retail sales rose 3% M/M. This continued strength coincided with a benign employment environment – despite headline-grabbing steep workforce reductions in white collar industries – better than feared housing data and still-strong household balance sheets. With these factors in play, we remain cautiously optimistic that a steep recession may be avoided.
As noted last month, there continues to be a subtle shift by investors to be more acutely focused on company-specific fundamentals, results, and catalysts. Whereas for much of last year, many companies in similar sectors were seemingly painted with the same macro brush. We continue to believe that as this sentiment persists, it could represent a tailwind to our active investing style.
Fund Performance & Positioning
The US Small-Cap Growth Fund fell 1.49% in February, slightly behind the Russell 2000 Growth Index’s 1.1% decline. February performance was driven by positive contributions from Energy and Technology, as well as our lack of exposure to Real Estate and, to a lesser extent, Cash. Industrials, Materials, Consumer Discretionary and Consumer Staples detracted from performance, while Health Care, Utilities, and Financials had a de minimis impact on performance.

- Weatherford International PLC – shares of this oil services leader rallied after posting an upside quarter and bullish outlook for 2023.
- Silicon Laboratories Inc. – shares contributed post better-than-expected earnings & outlook.
- Natera, Inc. – shares of this molecular diagnostics leader climbed in the wake of a strong quarter and bullish guidance for 2023.

- Air Transport Services Group, Inc. – shares fell following disappointing earnings and guidance as management indicated that 2023 would be an investment year, which was poorly received by the investment community into a worsening macroeconomic environment.
- Model N, Inc. – shares of this revenue management solutions leader faltered after fourth quarter cash flow metrics fell short of expectations.
Exiting February, the Fund’s largest areas of absolute exposure were Health Care (28%), Technology (25%), Industrials (16%), and Consumer Discretionary (15%). We also maintained moderate positions in Financials (6%), Energy (5%), Materials (2%), Staples (1%), and Communication Services (1%). On a relative basis, our largest areas of exposure are Health Care, Technology, and Consumer Discretionary, with a more moderate overweight in Financials. We are underweight Consumer Staples, Energy, Materials, Communication Services, and Industrials, and have no exposure to Real Estate or Utilities. As of month-end, the Fund held less than 2% in cash.
As we move through 2023, we are hopeful that some of the numerous 2022 headwinds could ease in the coming months and that more constructive market conditions could materialize. However, an uncertain macro environment and tightening economic conditions remain our base case, and we expect equity volatility to remain elevated as investors react to new macroeconomic and company-specific data.
Against this backdrop, we believe that cyclical value stocks may lag in early 2023 as negative earnings revisions take these stocks lower. These names were generally leaders in 2022 and relative bastions of safety, which investors could be quick to penalize in a lower-growth environment. By contrast, we are optimistic that a preference for Growth names will emerge, particularly as superior growth franchises demonstrate resilience and take market share amidst difficult economic conditions.
From our perspective, our portfolio constituents exhibit the same qualities that investors should seek in this decelerating environment: best-in-class management teams with the vision and capacity to execute against long-term plans; the ability to pass through inflationary pricing to customers because of differentiated products & services; and market-leading or market-share-gaining positioning in their respective industries. Although markets may experience near-term volatility, we remain bullish on the opportunities this presents to active managers like ourselves.
