Executive Summary

Key events in market

US inflation data has been stronger than expected. The headline and core CPI (Consumer Prices Index) indices came a little higher than had been expected. PPI (Producer Price Index) data was also stronger than anticipated. Investor sentiment remains highly sensitive to interest rate expectations. Futures are now pricing the first Central Banks rate cuts in June although expectations are volatile. Indicators of activity generally continue to hold up reasonably well around the world.

Key performance & positioning updates

Overall, a positive month for Fixed Income markets with mostly stable rates and tighter spreads. The portfolio benefited from positive contributions from all sources of return with most bonds showing positive returns. The Fund outperformed its benchmark (BofA Merrill Lynch 1-10 Year Global Corporate) by 29bps, mainly explained by security selection in the A and BBB rating bucket. The Fund continues to have a quality bias and duration remained stable for the month.

Market Update

March was a key month for monetary policy expectations as we get closer to the potential start of the global easing cycle. The magnitude of expected rate cuts remains lower than was priced in at the start of the year, but there is increasing conviction that the rate cutting cycle will start sooner rather than later, at least in Europe. The Swiss National Bank became the first mover among the developed market central banks with a surprise rate cut in March, ECB (European Central Bank) commentary remains dovish, and hawkish dissent evaporated at the March meeting of the BoE’s Monetary Policy Committee. In contrast US data continue to surprise on the upside, including an upwards revision to fourth quarter GDP and higher than expected CPI and PPI prints. This divergence was reflected in government bond yields, as German Bunds ended the month 11bps lower in the belly of the curve, while US Treasuries were just 3-5bps lower. Having sold off to a greater degree in January, UK Gilts outperformed in March with the 5 year yield 22bps lower in the month.

Despite early sluggishness in credit, a rally in spreads gained traction throughout the month on firmer easing expectations. Investor demand for attractive all-in yields was more than a match for new issuance which continued its very strong start to 2024, and investment grade spreads ended the month modestly tighter. Lower rates and tighter spreads contributed to positive total returns for full duration investment grade bonds of 1.19% in US dollars and 1.21% in Euros. Performance was balanced between financials and non-financials, with corporate earnings generally demonstrating a surprising resilience even amid the stagnating Eurozone economy.

High yield outperformed investment grade in the US with a total return of 1.19%, as higher carry and greater spread compression offset the impact of shorter duration. In Euros, high yield spreads were unchanged for a more modest total return of 0.44%. Emerging markets (EM) performed well, EM sovereigns returned 1.96% in March despite fairly strong supply and continued hard currency outflows, and EM corporates returned 1.15%.

Fund Performance & Positioning

The Fund showed a strong return on an absolute and relative basis during March. The month was kind to markets with both equity and fixed income showing positive returns due to stable rates and comfortable activity indicators. The Fund showed a return of 1.24% outperforming its benchmark (BofA Merrill lynch 1-10 year Global Corporate Index) by 29bp mainly due to security selection in the A and BBB buckets. All sources of return were positive during the month, with main contribution from carry and spread. The spread compression trend that started in March 2023 continues on one year after. Spreads at the benchmark level ended 8bp tighter than last month, nearly at the lowest level of the past 15 years. The Fund’s overweight in Financials proved positive with most of the best performers in the sector being higher beta issues specifically subordinated bonds of high-quality issuers with strong capital and liquidity positions. There was notable outperformance from Allianz 3.5% Subordinated bond and AT1 exposure in diverse banks like Erste Bank, Sweda and Natwest. Another bucket that showed outperformance were the bonds in the mid-duration BBB range, namely Volkswagen and Vodafone hybrids, Balder 2030, Panama 2031and Maersk 2033.

March remained a strong month for new issues. During the month we participated in the new Virgin Money 2028 EUR bond which looked attractive on our Relative Value Model based on its current rating, but especially if the acquisition by Nationwide goes through as we would expect spreads to tighten further in line with the shareholder. Not only that, but the bond also looked better than other bonds already in the Fund, like Cellnex 2029, with similar yield and spread however better rated. At the end of February we participated in the new Panama bond and added a small position further as we believe valuations are attractive not only when compared to BBB peers but also versus BB emerging market sovereigns, and as market stabilises and downgrade happens, spread should be tightened further. Finally, we added some exposure to low duration BBB issues like Mirae Asset Securities and sold further high yield exposure like TK Elevators 2027.

Outlook

In fixed income market we should have conviction at least over two things: rate cycle and credit cycle. Inflation and growth are the main components to drive Central Banks in the short term, whilst demographics, productivity and structural growth determines long term rates. Although a recession has been flagged by economists in the past year, global fiscal stimulus and tight labour markets seem to have delayed or even avoided a significant slowdown in growth. This stimulus might remain strong during 2024 with several presidential elections across the world so growth might continue surprising on the upside although most likely on a declining mode. Whilst the economic growth outlook remains uncertain in the short term, inflation is likely to continue trend down, albeit with some bumps along the road. In the ‘90s, Greenspan set the 0-2% inflation target but took him nearly 12 years to reach that target. In that period, we saw two rate cycles and large moves in US Treasuries, but fixed income returns were healthy even in that volatility. This time might be different, but we believe current yields are attractive and are more able to absorb moves in both rates and spreads than the past years. From a credit cycle, growth, leverage, and refinancing needs are some of the key aspects to consider, but in the end the question we have got to ask ourselves is quite simple: “am I being compensated to take this risk?”. We strongly believe that rates are more likely than not to be lower in the next 12-24 months and that spreads are more likely than not to be wider in the next 12-24 months. Under that view, investment grade bonds show as an attractive proposition, with an attractive base yield and moderate volatility should a downside scenario arise. After several scenario analysis and considering current valuations, our conviction is to have exposure to higher beta (BBB mainly with some specific BB selection) in the short duration (1-5 years) and exposure to high quality in the mid-long duration. We believe this approach could potentially provide a good balance between spread and duration and protection to potential surprises like further political and social risks.

Overall, we continue to run an overweight duration relative to the benchmark, but still significantly lower than the full duration benchmark. We believe at current spreads, having a lower credit duration makes sense and a larger interest rate duration helps to hedge against downside economic shocks. The Fund is well positioned to take advantage of this scenario with an overall attractive yield but a bias towards high quality and good regional diversification. Relative Value ideas and active management become more important when spreads are tight; selecting not only what to invest in but most importantly what to avoid becomes essential. As spreads tighten investors might be tempted to chase yield and add credit risk. We believe the opposite to be a better strategy, as with uncertainty spreads in lower rate buckets might eat up returns faster than in higher quality.

The Fund and the offer of the Shares / Units which are the subjects of this document do not relate to a collective investment scheme which is authorised by the Monetary Authority of Singapore (“MAS”) under section 286 of the Securities and Futures Act (Cap. 289) (the "SFA") or recognised by the MAS under section 287 of the SFA, and Shares / Units of the Fund are not allowed to be offered to the retail public.

Pursuant to section 305 of the SFA, read in conjunction with regulation 32 of and the Sixth Schedule to the Securities and Futures (Offers of Investments) (Collective Investment Schemes) Regulations 2005, the Fund has been entered into the list of restricted schemes maintained by the MAS for the purposes of offering Shares / Units in the Fund to relevant persons (as defined in section 305(5) of the SFA), or, for the purposes of offering Shares / Units in the Fund in accordance with the conditions of section 305(2) of the SFA.

Where an offer is made to institutional investors pursuant to section 304 of the SFA, the following restrictions (under section 304A) apply to Shares / Units acquired pursuant to such an offer. Where such Shares / Units are first sold to any person other than an institutional investor, the requirements of Subdivisions (2) and (3) of Division 2 to Part XIII of the SFA will apply to the offer resulting in such sale, save where the Shares / Units acquired are of the same class as, or can be converted into Shares / Units of the same class as, the other Shares / Units:
i. which are listed for quotation on an approved exchange (as defined in the SFA); and
ii. in respect of which any offer information statement, introductory document, unitholders’ circular for a reverse take-over, document issued for the purposes of a trust scheme, or any other similar document approved by an approved exchange (as defined in the SFA), was issued in connection with an offer of those Shares / Units, or the listing for quotation of those Shares / Units.

Where an offer is made to relevant persons pursuant to section 305 of the SFA, the following restrictions (under section 305A) apply to Shares / Units acquired pursuant to such an offer. Where such Shares / Units are first sold to any person other than (i) an institutional investor; (ii) a relevant person; or (iii) on terms in accordance with section 305(2) of the SFA, the requirements of Subdivisions (2) and (3) of Division 2 to Part XIII of the SFA will apply to the offer resulting in such sale, save where the Shares / Units acquired are of the same class as other Shares / Units:
i. which are listed for quotation on an approved exchange (as defined in the SFA); and
ii. in respect of which any offer information statement, introductory document, unitholders’ circular for a reverse take-over, document issued for the purposes of a trust scheme, or any other similar document approved by an approved exchange (as defined in the SFA), was issued in connection with an offer of those Shares or Units, or the listing for quotation of those Shares / Units.

Further, where the Shares / Units are acquired pursuant to an offer made in reliance on section 305 of the SFA and the acquirer is:
a. a corporation which is not an accredited investor (as defined in the SFA), whose sole business is to hold investments and the entire share capital of which is owned by individuals each of whom is an accredited investor); or
b. a trust of which the trustee is not an accredited investor and whose sole purpose is to hold investments for the benefit of beneficiaries each of whom is an accredited investor,
then no securities of such a corporation and no rights and interests of the beneficiaries in such a trust (as the case may be) shall be transferred for a period of 6 months from the time the corporation or trust (as the case may be) acquired the Shares / Units, unless such transfers are in accordance with the conditions specifically provided in sections 305A(2) and 305A(3) of the SFA (as the case may be).
